It works a lot like your engine cooling system. Air/Liquid intercoolers use some sort of heat exchanger (radiator) and then the cooled liquid is passed into the outside walls of a chamber that sits between the air coming out of the turbo and the throttle body. The air is cooled because the water keeps the chamber cool.

This is a really simple explanation, but that's about all there is to it.
